It is a typical Portuguese communal flag, with the coat of arms centred on a field quartered of red and white.

Coat of arms

Shield Argent, a barrulet wavy Azure, in chief an orbicular cross Gules at dexter and a wheat sheaf Vert tied Or at sinister, in base a tank engine Sable garnished Argent. Mural crown Argent with four visible towers (town rank) and white scroll with inscription in black capitals "VILAR FORMOSO".
Meaning:
The blue barrulet is representing Ribeira de Tourões, a local creek. The cross is referring to the Order of the Templars. The sheaf is symbolising agriculture, the tank engine is symbolising the local railway station.
